I'll go with #2, because you bring up a good argument. Except that the Olympics aren't, and never have been, about individual athletic prowess. They've always been about national identity. the very first Olympic games wasn't necessarily a gathering of the best athletes in the world. It was a gathering of the best athletes in Athens versus the best ones in Sparta.
In fact, the Marathon itself was run to commemorate a battle - fought during a *gasp* war!
There's always going to be national pride in the Olympics, because that's what the Games are all about. If you want something else, there are dozens of international competitions that don't involve national affiliation. I think the Olympics are special because of the national pride that's redolent throughout the Games. They ought to stay that way.
